For many funds, the heaviest cost of ownership is the behavioral drag from investors' own timing. It is measurable, persistent, and for volatile equity funds it often runs to twice the expense ratio or more. The industry screens, ranks, and selects on the expense ratio. The cost that shapes the investor's experience barely enters the workflow.
The mechanism is plain. A fund reports 12 percent annualized over three years. That figure is time-weighted: it measures performance per unit of capital, assuming a lump sum placed at the start of the window and left untouched. It measures how the fund performed. It leaves aside how the fund's investors performed. Investors add money after the fund rises and withdraw after it falls. The return the average dollar actually earns — the money-weighted return, or investor return — can diverge sharply from the published figure.
The gap is structural
The behavioral pattern runs consistent across decades of data: investors allocate capital to funds after strong performance and withdraw after weak performance. They buy high and sell low inside funds that may themselves be performing well. So the money-weighted return — the return earned by the dollars that actually flowed in and out — lags the time-weighted return across most funds, especially those with higher volatility and retail-dominated investor bases.
The size of the gap varies, and it runs large. For volatile equity funds, the behavioral drag can exceed 200 basis points a year, several times the management fee. For lower-volatility bond funds, the gap narrows. For funds that suffered a sharp drawdown followed by a strong recovery, the gap widens furthest, because the drawdown triggers outflows and the recovery arrives with less capital invested. Both figures are sound. They address different questions. The time-weighted return isolates the manager's performance from the timing of flows, a fair measure of skill. The money-weighted return captures manager skill and investor timing together, a fair measure of the investor's lived experience. Why it shows up in the filing data
This is a measurable quantity, drawn from the SEC filings that report a fund's returns. Form N-PORT Part B discloses monthly sales and redemptions. Combined with net asset values and filed monthly total returns, those disclosures supply the inputs for a money-weighted return calculation. The flow pattern also reflects the composition of the investor base. The implication for fund evaluation
The expense ratio is a known, contractual cost. It is deducted from NAV daily and reduces the published return by a fixed, predictable amount. The behavioral drag is variable and uncontractual. It depends on the fund's volatility, the stability of its investor base, and the distribution channels through which the fund is sold. A prospectus omits the figure. Filed data reveals the figure, and it belongs beside the published return as a standard part of fund evaluation.
A fund screen ranking on the expense ratio ranks by the smaller cost. For higher-volatility funds with large retail bases, the behavioral drag routinely exceeds the management fee. Choosing the cheaper fund can mean choosing into a shareholder base whose timing costs more than the fee savings. The expense ratio is a necessary input, and a subordinate cost. Treating it as the primary cost metric understates total cost of ownership precisely where cost matters most.
